Higher capacity, ceteris paribus, increases operating leverage and default probability, but lowers ex post adjustment costs and generates larger tax shields. A key insight is that financial leverage and capacity are substitutes in the debt market equilibrium. We develop novel predictions about the effects of capital adjustment costs, operating costs, and uncertainty on optimal financial leverage and capacity that may potentially help explain ambiguous empirical results in the literature regarding the determinants of capital structure and investment.

We explore the significance of employee compensation and alternative (reservation) income on investment timing, endogenous default, yield spreads and capital structure. In a real-options setting, a manager's incentive to under (over) invest in a project is associated to labor income he has to forego in order to work on the project, the manager's salary, his stake on the project's equity capital and his subsequent income, should he decide to terminate operations. We find that the optimal level of coupon payments decreases with managerial salary and ownership stake while it is increasing in the manager's reservation income. Yield spreads (optimal leverage ratios) are increasing (decreasing) in the manager's salary and ownership stake, while they are decreasing (increasing) in the manager's reservation income. Exploring agency costs of debt as deviations from value-maximizing investment policy, we document a U-shaped relationship between agency costs of debt and the managerial compensation parameters.

It explains gradual investment, investment booms, and investment during recessions and emphasizes sunk costs, uncertainty, and the value of waiting. The optimal waiting time increases as foreign borrowing becomes more expensive because higher returns are required to cover the sunk costs of investing. The lower the initial level of profitability, the more likely investment will be sequential; conversely, a relatively high initial rate of return will be associated with simultaneous investment.

This paper aims to clarify how contingent convertible bond (CCB) as a debt financing instrument affects the firm's investment policy, agency cost of debt and capital structure. We consider two different conversion thresholds of CCB: One is endogenous and the other is exogenous. We find that under an exogenous conversion threshold, there is an explicit optimal fraction of equity allocated to CCB holders upon conversion, such that the agency cost reaches the minimum value zero. Numerical analysis demonstrates that CCB decreases bankruptcy risk and increases the issuing firm value. Under an endogenous conversion threshold, CCB gives rise to overinvestment, a higher leverage, a possible bigger agency cost and a stronger incentive to increase risk. But if the conversion threshold is exogenously determined, almost the opposite holds true.
