As a result, significant consolidations occurred in the banking industry. This paper reviews the recent and growing literature on the appropriate definition of the market for banking, adopting the state as the relevant geographic scope of the market, and explores the market-power versus the efficient-structure theories of the positive correlation between banking concentration and performance. We provide two different tests of the market-power and efficient-structure theories of this positive correlation. Together, out empirical tests more strongly support the market-power hypothesis. Our findings also suggest that bank regulators, by focusing on local banking markets, missed the initial stages of an important structural change at the state level.
