In the literature on fiscal federalism, vertical fiscal imbalances have been widely studied, while the theme of horizontal fiscal imbalances and inequality between local governments' fiscal capacities is still less explored. This paper contributes to fill the gap. A new method to compute fiscal capacities based on regression analysis is proposed, which can overcome some of the drawbacks of traditional methods such the representative tax system. This new approach is then employed to evaluate the fiscal capacities of Italian municipalities over the period 2002-2010. Finally two global measures of the horizontal fiscal imbalance are then used to evaluate the equity implication of a major policy change occurred in 2008 in Italian municipal finance.

Delegating fiscal decision making power to sub-national governments has been an area of interest for both academics and policymakers given the expectation that it may lead to better and more efficient provision of public goods and services. Decentralization has, however, often occurred on the expenditure and less on the revenue side, creating “vertical fiscal imbalances” where sub-national governments’ expenditures are not financed through their own revenues. The mismatch between own revenues and expenditures may have consequences for public finance performance. This study constructs a large sample of general and subnational level fiscal data beginning in 1980 from the IMF’s Government Finance Statistics Yearbook. Extending the literature to the balance sheet approach, this paper examines the effects of vertical fiscal imbalances on government debt. The results indicate that vertical fiscal imbalances are relevant in explaining government debt accumulation suggesting a degree of caution when promoting fiscal decentralization. This paper also underlines the role of data covering the general government and its subectors for comprehensive analysis of fiscal performance.

The actual path of the fiscal positions of federal and provincial-territorial governments depends both on the relative growth rates of revenues and expenditures and on the relative levels of revenues and expenditures in the base year. [...] The relationship between the magnitudes of the budget balances of federal and provincial-territorial governments over time will be called the path of VFI. [...] Therefore, in evaluating the results, the main focus should be placed not on the actual values in the initial years of the sample period but on the differences in growth rates of revenues and expenditures for the different orders of government and the differences in the respective fiscal positions over the long-term. [...] This assumption ensures that the use of the surplus minimizes the potential effect on economic variables and the growth rates of revenues and expenditures. Fiscal Decentralisation and Economic Development: The Kerala Experience signifies a substantial contribution of the trends in the central government’s fiscal transfers and its impact on Kerala and all state finances between the fiscal years 1980–81 and 2012–13. Regional disparity in resource transfer and economic development are often sources of political tensions and dissatisfaction in a federal system. The fundamental economic argument advanced in favour of decentralised government activity has been that decentralisation is a means to enhance the efficiency of government activity, to increase social welfare and to promote economic development and growth. Despite constitutional recognition of the third tier in 1992, analysis of fiscal decentralisation incorporating the role and functions of the third tier in conjunction with the first two tiers does not exist. This study is an attempt to provide a more complete picture of the fiscal federalism in Kerala incorporating all the three tiers of government. Before the policymakers shift to some new theories on deciding the allocation of very valuable scarce national resources to states through the Finance Commission and Planning Commission and thereby providing strong incentives to influence the development strategy of states, it is pertinent that we consider some empirical relationships from the data on Indian states and this book hopes to provide some insight into this direction, which will be highly useful to policy makers, administrators and academics.
