The present volume contains the texts of the papers and criti cal commentary presented at the one-day conference "Financing the world economy in the nineties" at Tilburg University (23 March 1988). This conference was organized by the Post-graduate School of Banking and Finance of "The Tilburg Institute of Advanced Studies" (T .I.A.S.) which is closely associated to Tilburg University. It should be borne in mind that all the chapters were written before March 1988. Although some were revised later, none of the authors has been asked to include develop ments which have occurred since. To achieve a better understanding of the current financial imbalances in the world economy and its consequences and to discuss the alternatives to correct these imbalances, this conference brought to gether outstanding authorities from the academic world, from the inter national supervisors, and from the industrial companies and the banks. After the editor's introduction about the external disequilib ria in the world economy and the burden of economic adjustment, Chapter 1 is the text of the opening address by Dr. Witteveen. He calls atten tion to the central issue, which financing needs that we can see now may persist into the nineties and how can they be met? In this context he mentions the U.S.-current account deficit, the need for stable exchange rates and the international debt problem.

The central emphasis in the book is on the transaction and the constraints that its architecture imposes on a discussion of monetary theory and policy. Because of their comprehensiveness and discipline the flow-of-funds accounts are the ideal vehicle for theorizing about real and financial interaction. Such int- action can best be understood when real and financial transac tions are expressed in a common flow dimension. Each decision by economic agents is seen as two-ended in terms of markets: one market supplies the source of funds and the second market absorbs these funds. A matrix of interdependent markets is featured throughout the theoretical discussion. Credit markets, and the bank credit market in particular, become the source of disturbance in the theoretical model, but the necessary involve ment of the money market is also stressed. Theories of finan cial instability and crisis now receiving considerable attention are part of the more general theory of the flow of funds. The rationale for the monetary authority to target credit rather than the monetary aggregates emerges from the analytical discus sion. A flow-constrained analysis clarifies interest-rate deter mination, provides a helpful format for discussing equilibrium and disequilibrium, integrates credit markets with the familiar IS-LM framework, and identifies a class of missing equations in macro-monetary theory. The prototype of the missing equations is an equation explaining monetary dissaving in terms of a series of arguments only one of which will be the stock of real balances or real wealth.

By now it has become obvious that Federal Reserve actions have an immense impact on the functioning of our economy. As a result, a great deal of research has been done on the Fed and on monetary policy. Much of this work is normative; it tells us what the Fed should do. Positive work on the Fed has usually tried to elucidate particular Fed policies, and has not tried to present a theory of why the Fed behaves the way it does. The dominant theory of Fed behavior is that the Fed does what it believes to be best for the public welfare. This theory - usually left implicit - is so simple, and seemingly so obviously correct, that it has received widespread credence without extended discussion or tests. When thinking about govern ment in general many observers doubt that it nearly always acts in the public interest. However, they ascribe this unfortunate state of affairs mainly to political pressures. Since the Fed is relatively removed from such pressures, the public interest theory of government seems more applicable to it.

The papers collected in this volume are those presented at the twelfth Colloquium arranged by the Societe Universitaire Europeenne de Re cherches Financieres (SUERF) which took place in Cambridge in March 1985. The Society is supported by a large number of central banks, commercial banks and other financial and business institutions, by treasury officials and by academics and others interested in monetary and financial problems. Since its establishment in 1963 it has developed as a forum for the exchange of information, research results and ideas, valued by academics and practi tioners in these fields, including central bank officials and civil servants responsible for formulating and applying monetary and financial policies. A major activity of SUERF is to organise and conduct Colloquia on subjects of topical interest to members.
