Recent empirical research on the term structure of interest rates has shown that the long-term interest rate is well described by adistributed lag on short-term interest rates, but does not conform to the expectations theory of the term structure. It has been suggested that the long rate "overreacts" to the short rate. This paper presents aunified taxonomy of risk premia, or deviations from the expectations theory. This enables the hypothesis of overreaction to be formally stated. It is shown that, if anything, the long rate has underreacted to the short rate. However, the independent movement of the long rate is primarily responsible for the failure of the expectations theory.

This paper sheds light on a narrow but crucial question in finance: What should be the parameters of a model of the short-term real interest rate? Although models for the nominal interest rate are well studied and estimated, dynamics of the real interest rate are rarely explored. Simple ad hoc processes for the short-term real interest rate are usually assumed as building blocks for more sophisticated models. In this paper, parameters of the real interest rate model are estimated in the broad class of single-factor interest rate diffusion processes on U.S. monthly data. It is shown that the elasticity of interest rate volatility—the relationship between the volatility of changes in the interest rate and its level—plays a crucial role in explaining real interest rate dynamics. The empirical estimates of the elasticity of the real interest rate volatility are found to be about 0.5, much lower than that of the nominal interest rate. These estimates show that the square root process, as in the Cox-Ingersoll-Ross model, provides a good characterization of the short-term real interest rate process.

This paper assesses the relative importance of alternative explanations for the rise in long-term interest rates in the United States from October 1993 to April 1994. Standard econometric models of the term structure are shown to have a structural break in the early 1980s. An important reason for this change in the traditional term structure relationship appears to be an increase in the responsiveness of long-term rates to changes in the stance of monetary policy. Augmented term structure models that explicitly incorporate the role of monetary policy in determining the level of long-term rates are then constructed. These models track variations in the long-term rate better than traditional term structure models, but still leave a significant fraction of the recent increase in long-term rates unexplained.

The object of this paper is to bring to bear on financial-non financial interactions a richer approach to modeling the determination of long-term interest rates. in a series of previous papers. I have developed an alternative model based explicitly on the truism that any factor affecting long-term bond yields does so by (and only by) influencing some borrower's supply of bonds and/or some lender's demand for bonds. Rather than model the bond yield directly, as in the single-equation term-structure approach, this work instead models the supply of and the demand for bonds , and determines the bond yield at the level necessary to equate resulting total supply and demand. The specific bond supplies and demands modeled in this work are those in the U .S. market for corporate bonds; this market is the primary source of long-term external lands to finance business fixed investment, and the corporate bond yield is also the long-term interest rate most frequently used in single-equation models of term-structure relationships. This paper reports the implications of this supply-demand model of long-term interest rate determination for the effectiveness of monetary and fiscal policies, as modeled in all other respects by the MJT-Penn-SSRC (henceforth MPS) econometric model of the United Stares. The new research tool applied in this paper is therefore altered MPS model from which the usual single term-structure equation has been removed and into which a supply-demand model of the bond market has been substituted. The only difference between this altered MPS model and the familiar NIPS model therefore lies in the determination of long-term asset yields and prices. Since these long-term yields and prices are such an important part of the overall bearing of financial market developments on nonfinancial behavior, however, the altered model exhibits interesting implications for fiscal and monetary policies
