This report reviews growth trends in Armenia for the period 1994-2000, outlines major weaknesses of existing development patterns, and suggests a package of policy recommendations designed to accelerate enterprise restructuring, attract investment, and encourage the creation of new businesses in the medium term (three to five years). Such steps are needed to systain (and preferably to increase) the current growth rates, to stop emigration among the young and skilled, and to reduce poverty. The government needs to focus much more clearly on generating the environment for private sector led growth by removing bottlenecks in policies, infrastructure, and institutions that prevent new private businesses from flourishing. International aid donors can help by supporting the removal of administrative barriers for investments, the rehabilitation of infrastructure, and the creation of "restructuring agencies" that will enable firms in key sectors to overcome or avoid common constraints to business growth in Armenia. Successful restructuring by such firms should have a demonstration effect on the country's economy and help consolidate public support for moving forward the program of reform begun a decade ago.

Since 2000, Armenia's economic performance has been remarkable. Real economic growth has averaged 11 percent a year, annual inflation has averaged 3 percent, and poverty and inequality have fallen. The country has outperformed other low-income countries including other members of the Commonwealth of Independent States. This is particularly impressive given the geographical location of Armenia, the closure of two critical borders, and occasional political turmoil. The key factors behind Armenia's economic performance are prudent monetary and fiscal policies, liberal trade and foreign exchange regimes, rapid and relaively well-sequenced structural reforms, and support from the Armenian diaspora. In addition, the implementation of a poverty reduction strategy since 2002 has complemented the effect of economic growth on reducing poverty. This Selected Issues paper on the Republic of Armenia seeks to quantify the macroeconomic impact of the government’s reform agenda, which covers three broad areas: tax policy and pension; governance, government efficiency, and corruption; and labor market and competition. Strengthening growth and competitiveness and addressing governance problems requires comprehensive reform efforts. The new government has made it clear that fighting corruption and improving governance remain top priorities. Measures have been proposed to enhance corporate transparency, including through accounting and auditing reforms. A more systematic support program for small and medium-sized enterprises, along with labor market reforms, should also help alleviate unemployment difficulties. The simulations suggest that the government’s tax policy reform can have a positive impact on output in the medium run if it is accompanied by supporting measures. The results suggest that a full implementation of the reform package would yield substantial benefits for the economy. In particular, it could increase real GDP by as much as 7 percent over the long run.

"The central challenge facing the government of Armenia today is the need to transform its economic infrastructure into one that, in the medium term, is resilient to external shocks. To do so, it needs to find new sources of long-term economic growth that will enable it to become an upper-middle-income country. Crucial to achieving this objective is a dynamic and vibrant private sector, and in particular entrepreneurial activity, which generates new businesses and fosters competition and economic growth. Fostering Entrepreneurship in Armenia uses data and in-depth case studies to identify the determinants of high-growth entrepreneurial activity. It finds that, while there is a higher level of entrepreneurial activity in Armenia compared with other countries in the region, a number of constraints to the growth of entrepreneurial and innovative activity remain. Based on these findings, the book outlines broad policy directions for improving the business environment, providing access to finance, developing skills, increasing access to markets, incentivizing firm-level research and development, and raising awareness, and it identifies priority areas for government action.
